Understanding Present Value

Present value (PV) is the concept that money available today is worth more than the same amount in the future due to its earning potential. This fundamental principle of finance, known as the time value of money, is used to value investments, compare cash flows, and make capital budgeting decisions.

How Present Value Works

The present value formula discounts future cash flows using a discount rate that reflects the opportunity cost of capital. For example, $10,000 received five years from now might be worth only $7,835 today if discounted at 5% annually. A higher discount rate reduces present value, while a lower rate increases it.
